Payback Period

The Payback Period (PP) is the time required for a project's net cash flows to recover the initial investment. The simple (undiscounted) version is PP = I_0 / annual net cash flow when flows are uniform; when flows vary the cumulative cash flow is tracked and the year in which it first exceeds I_0 is reported. The Discounted Payback Period applies the same cumulative procedure after first discounting each period's cash flow to present value at the cost of capital. The standard decision rule is: accept if PP < firm-specified maximum acceptable payback (commonly 2-4 years for SMBs). The metric's strengths are its simplicity and its emphasis on liquidity — a finance manager sees at a glance how long the project will be exposed to risk. Two well-known weaknesses: (1) it ignores cash flows beyond the payback point, potentially rejecting projects with strong long-run returns; (2) the simple form ignores the time value of money. For this reason it is used as a complement to NPV and IRR, never as the sole investment criterion. From an OR perspective payback appears as a constraint in #070 knapsack-style multi-project selection — typically 'each selected project must have PP ≤ T_max' as an integer-program side constraint.
